You need to add URL to your lambda function to /etc/hosts. Installation script does it only for hostnames of kyma components.

Out of curiosity how is this handled on a live cluster?

In the live cluster, you create DNS record for wildcard host in your domain (*.mycluster.domain). Unfortunately, wildcard entries don't work in the hosts file, so you have to add each new URL you expose or install local DNS server, e.g. dnsmasq.
